I guess you are missing the OpenPGP plugin. See 
http://kmail.kde.org/kmail-pgpmime-howto.html for more information, but 
please note that you currently have to use either the latest cvs 
version of pinentry-qt (how to get it: 
http://www.gnupg.org/aegypten/development.en.html) or pinentry-gtk from 
pinentry 0.6.7.
