Is this worth a bug report or is this an expected behavior of Kontact/Kmail?

That is by design. KMail treats incoming and outgoing accounts and completely 
separated.

Yep, that's a bug.

I don't know if we can solve this easily: you can have a single SMTP account 
shared between multiple identities that are attached to multiple incoming mail 
account, so updating the passwords is tricky :)

Regarding changing passwords for both SMTP and POP3: you can report it as a 
wish, no promise on whether it will get implemented. Regarding the wrong error 
message when sending email, that's a bug.

Report both to bugs.kde.org. The wrong error message is likely a bug in the 
KSMTP library, so report it against the ksmtp product, please. The feature 
request to update both passwords should probably go against 
kidentitymanagement product, probably? That seems to be the one part that 
interlinks POP3 and SMTP accounts...
