I'd suggest adapting the behavior some flash video players (e.g. youtube) are 
using: When hovering over the icon, display a volume slider (either horizontal 
or vertical) next to it which then can be clicked. Clicking the icon would 
still mute/unmute. This would be more discoverable than having to click or 
hold the mouse button down on the icon first in order to make a slider appear, 
but doesn't require circular movement nor reacts directly to a click anywhere 
on the icon. 
I'd not necessarily change the display of the current volume, though. I think 
it looks good and if a user can't exactly tell the current volume from the 
icon frame, she can still hover over it to see the slider (which might also 
display a percentage).
The only problem with hovering is that it needs greater precision with the 
mouse to avoid leaving the hover area than something that appears on click and 
stays until the user clicks elsewhere. But it is still easier to manipulate 
than the current dial.
