I can confirm that this bug is still present in Kmail 1.12.3.
Kmail's behaviour is quite user-unfriendly: It tells you that your password is
wrong (which is true) but gives you now chance of typing it again.
There is no obvious clue on where to correct it. It takes fiddling in the
kwallet and/or kmail settings to get it right.
I concur with the original poster's suggestion:
When the user enters a wrong password, just show a message that the password
was wrong and then display the password dialog again.
BTW, that is the behaviour of thunderbird and all other password-prompting apps
I know.
