I can't reproduce this here. When I use e.g.:
[KDE URL Restrictions]
rule_1=list,,,,file,,,false
rule_2=open,,,,file,,,false
rule_3=list,,,,file,,$HOME/Desktop,true
rule_4=open,,,,file,,$HOME/Desktop,true
rule_count=4

I can no longer open /etc/passwd in konqueror

Make sure to restart konqueror after editing kdeglobals. (watch out, konqueror 
has this habbit of staying loaded in the background after you close its 
window)

Unfortunately not. I just fixed this for KDE 3.2 and if you disable 
action/open_with in KDE 3.2 you will no longer get the application dialog.
